Dubai World Restructuring: Sovereign Risk Shock or No Big Deal?

Today, a story about the need to restructure state-owned Dubai World created a bit of a frisson. Dubai is proposing to delay debt payments as it negotiates to extend maturities. According to Bloomberg:

Dubai World, with $59 billion of liabilities, is seeking to delay debt payments, sending contracts to protect the emirate against default surging by the most since they began trading in January.

The state-controlled company will ask creditors for a “standstill” agreement as it negotiates to extend maturities, including $3.52 billion of Islamic bonds due Dec. 14 from its property unit Nakheel PJSC, Dubai’s Department of Finance said in an e-mailed statement. Moody’s Investors Service and Standard & Poor’s cut the ratings on several state companies, saying they may consider the plan a default.

“Extending the maturity of Nakheel debt is feeding the market’s uncertainty on which debt Dubai will honor in full,” said Rachel Ziemba, a senior analyst covering sovereign wealth funds at New York-based Roubini Global Economics. “They look desperate and the market is concerned that in the long term Dubai’s indebtedness is rising not falling.”

Dubai accumulated $80 billion of debt by expanding in banking, real estate and transportation before credit markets seized up last year. Contracts protecting against default rose 116 basis points to 434 basis points yesterday, the most since they began trading in January, ranking it the sixth highest-risk government borrower, according to credit-default swap prices from CMA Datavision in London. The contracts, which increase as perceptions of credit quality deteriorate, are higher than Iceland’s after climbing 131 basis points in November, the biggest monthly increase since January….

Investor concern is growing because the emirate hasn’t disclosed how it will pay more than $9 billion of debt coming due in the next four months. Dubai said yesterday it borrowed $5 billion from Abu Dhabi government-controlled banks, half the $10 billion Dubai ruler Sheikh Mohammed Bin Rashid Al-Maktoum said he planned to raise by yearend.

“There is no clarity about what exactly is happening,” said Emad Mostaque, a London-based Middle East equity-fund manager for Pictet Asset Management Ltd., which oversees more than $100 billion globally. “They have to clarify if there is going to be a voluntary rollover or if there is going to be a forced rollover. If there is a forced rollover it will mean technical default. If they don’t clear this up then the whole market will want to sell.”

Dubai, the second biggest of seven sheikhdoms that make up the United Arab Emirates, and home to the world’s tallest tower and the biggest man-made islands, suffered the world’s steepest property slump in the global credit crisis as home prices fell 50 percent from their 2008 peak, according to Deutsche Bank. UBS AG predicted a further 30 percent drop in a report last week.

Final take on this news : Next week Abu Dhabi will make some announcement for the confusion and these things will bounce back up again. Abu Dhabi has over $650bn of assets… are they really going to let their reputation be ruined for the sake of a 3.5bn payment? One should not get panic due to these news!!!

Dollar slumps to 15-month euro low : Expect global equity to continue rally!!!

The dollar slid to a 15-month low against the euro Wednesday as investors fled the safe haven currency on upbeat U.S. economic reports, while markets absorbed the U.S. Federal Reserve's indication that interest rates will remain at super-low levels for a while yet and that it was not overly concerned by the U.S. currency's decline.

The renewed slump in the dollar was driven largely by the publication Tuesday of the minutes to the Fed's last rate-setting meeting on Nov. 3-4. The Fed said at the time that it plans to keep interest rates at "exceptionally low levels" for an "extended period" -- currently the Fed funds rate stands at a range between zero and 0.25 percent -- and that the fall in the dollar had been "orderly."

Currency traders seized on the reference to the dollar as the Fed is usually wary of talking about changes in currency values. Though investors don't expect either the Fed or the European Central Bank to raise interest rates any time soon, the consensus is that the ECB will move first when the time comes -- the benchmark rate in Europe stands at 1 percent, already giving the euro a modest interest rate advantage.

Though many traders and analysts think the dollar has further to fall, they are well aware that the upcoming year-end may start to complicate matters as investors look to lock in profits made over the last 12 months by selling euros.

Fed will keep eye on sliding dollar, but pledges anew to hold rates at record-lows.....Mkt will cheer up!!!

Federal Reserve Chairman Ben Bernanke on Monday said the central bank will keep a close eye on the sliding U.S. dollar even as he pledged anew to keep interest rates at record-lows to nurture the economic recovery.

In remarks to the Economic Club of New York, Bernanke engaged in a delicate dance.

He made clear Fed policymakers will keep rates at super-low levels. Yet through his words, Bernanke is also trying to bolster confidence in the dollar without actually raising rates, a move that could short-circuit the fragile recovery.

Economists say a free-fall in the value of the dollar is remote but can't be entirely dismissed.

Although low interest rates can put additional downward pressure on the dollar, they are needed to encourage American consumers and businesses to spend more and fuel the economic turnaround.

"We are attentive to the implications of changes in the value of the dollar," Bernanke said in rare remarks about the greenback. The Fed, he said, will continue to "monitor these developments closely."

Although commodity prices -- such as oil -- have risen lately, that pickup likely reflects a revival in global economic activity and the recent depreciation of the dollar, Bernanke said. Even so, the Fed chief predicted inflation probably will remain "subdued for some time."

That gives the Fed leeway to hold rates at record-low levels, he said. Economists expect the Fed will hold rates near zero at its next meeting on Dec. 15-16 and into part of next year to help the recovery gain traction.

Bernanke predicted the economy should continue to grow next year, but he warned of "important headwinds" that will restrain the recovery, including a weak job market and tight credit for small businesses and households.

Those forces "likely will prevent the expansion from being as robust as we would hope," he said.

After a record four straight losing quarters, the economy started to grow again in the July-September period at a pace of 3.5 percent. Government-supported spending on homes and cars drove the rebound, raising questions about the staying power of the recovery once that assistance fades.

Bernanke said the rebound reflected more than "purely temporary factors" and predicted growth would continue into next year.

But he cautioned there is uncertainty about how the economy will evolve next year, and warned that "future setbacks are possible."

One of the biggest threats hanging over the recovery is rising unemployment.

The nation's unemployment rate bolted to 10.2 percent in October. It marked just the second time in the post-World War II period that the jobless rate topped 10 percent. Some economists think it could rise as high as 11 percent by the middle of next year before started to gradually drift down.

Bernanke said the unemployment rate "likely will decline only slowly" if economic growth remains "moderate" as he expects.

Is Ben Bernanke Preparing To Kill The Rally Next Monday?

The market had already put together a few up-days in mid-March, but what really got the great V-shaped rally going was the announcement by Ben Bernanke that he would use his power to buy gobs of government and mortgage debt, in an attempt to lower interest rates beyond what he could do merely by cutting.

That's when the dollar began to tank, and ever since then it's been maximum pain for the bears. The question on everyone's mind is: will Bernanke write the final chapter on Monday, when he delivers a speech in New York.

Several Fed speakers this week have had the opportunity to downplay growing market concerns about inflation expectations with the five-year breakeven inflation rate five years forward making new highs over the past week and gold rising relentlessly even on days when the dollar has performed better. The yield curve has also continued to steepen, which has typically been associated with concerns about monetary policy being behind the curve and dollar weakness.

Federal Reserve Chairman Bernanke’s New York speech on Monday will perhaps now be key in determining the path of the dollar into year-end; any hawkish hints will likely lead to dollar strength.

Meanwhile, the dollar's threat to the market could be significant, if the greenback moves towards anything near "fair value." Global market will start falling if dollar gets strength!!!
